How to record a salary advance (and why it is not an expense)

A step-by-step guide to handling salary advances and employee loans correctly in KasbPro.

An employee asks for part of next month's salary early. You hand over the money. Now: where does it go in your books?

The single most common mistake is to record it as a salary expense on the day it leaves your account. That quietly breaks two things at once — and the damage does not show up until month end, when your profit looks wrong and nobody can explain why.

Why it is not an expense

An expense is money that is gone. A salary advance is money you are going to get back, usually out of next month's payslip. In accounting terms that makes it an asset: specifically a receivable from your employee.

Booking it as an expense on day one causes two errors:

  • This month's profit is understated. You have charged a cost you had not actually incurred yet.
  • Next month's profit is overstated. When you deduct the advance from the payslip, the net salary expense drops — so the month the employee repays you looks unusually profitable.

Neither month is right. Over a full year it washes out, which is exactly why the error survives so long without being noticed.

The correct double entry

When you pay the advance:

Nothing has touched your profit and loss. You have simply swapped one asset (cash) for another (a claim on your employee).

Then, when you run payroll and deduct it:

The full 30,000 salary hits your expenses in the month it was earned, the employee receives 25,000, and the advance asset is cleared. Both months are now correct.

Where it lives in your chart of accounts

Advances to employees sit in the current-assets range, near your other short-term receivables — not with your payroll expense accounts. In KasbPro's built-in chart it is GL code 1150, which is why it appears on the balance sheet rather than the profit and loss.

If you are setting up a chart yourself, the rule is simple: if you expect the money back within twelve months, it is a current asset.

The part people get wrong at year end

An advance that is never recovered is not an advance any more.

If an employee leaves before repaying, or you decide to write it off as a bonus, the asset is no longer real. It has to come off the balance sheet and become an expense in the period you made that decision:

Leaving uncollectable advances sitting as assets is one of the quiet ways a small business balance sheet drifts away from reality. Review the balance at least once a year and clear anything you are honestly not going to collect.
